Rising China still attractive on long-term earnings potential
19 February 2007

Despite the high valuations of the Chinese stock market and warnings that the market is heading for a downturn, AT Asset Management, the boutique asset management company of Alliance Trust PLC, highlights that China still offers growth potential almost unrivalled in Asia.

Tathagata Guha Roy, Senior Portfolio Manager with AT Asset Management says: “Runaway gains on the Chinese domestic stock exchanges last year have stoked fears that an overheating market could be heading for bust. Yet there is more substance behind the rally than investor frenzy and, moreover, there are structural reasons why local stock markets have come back into favour after years in the cold.”

Sector performance in 2007

Alliance Trust highlights that sectors such as consumer stocks and nationwide property should perform well over the next year, benefiting from income growth and increasing urbanisation of the Chinese population. With the Government’s focus on energy security and growing investment in energy efficiency, oil and gas stocks are also poised for expansion.

The Chinese stock market has seen a steady increase in the number of large Chinese companies with multi-billion pound stock market capitalisations, improving not only the quantity but also recovering the quality of stock options for investors on local exchanges.

Chinese stock market bubble
Jan 4, 2007

In the world stock market scene, there is the May, 2006 peak, followed by a deep correction, then a long up surge for 6 months which developed into a bubble. When the bubble will burst is difficult to forecast. The author's forecast is that the first stock market bubble to burst is the Chinese stock market. The author has written four articles ( 4/28/2001; 7/5/2001; 8/14/2001; 11/19/2001 ) forecasting the last Chinese stock market final peak in 2001, and scored a very accurate forecasting.

From fig. 1, one noticed that there were congested area between 1,400-1,800 pts for Shanghai A shares index, so the author anticipated that Shanghai A index cannot penetrate 1,800 pt without a long struggle, but fuel by booming economy both in the international scene as well as a 10% growth within China, so Shanghai A gethered enough mometum to penetrate this barrier with just one short hesitation, and followed with an up shoot with accerlerating rate of rise. ( see fig. 2)

This is a typical bubble in an emerging market. From the author's point of view, the Shanghai A index behave just like the penny stocks that he specialize on. When one compare the Shanghai A with HSI or the DJIA, Shanghai A clearly is a big lagger. Both DJIA and HSI start the bull run in early 2003, while Shanghai A pull itself upward only in mid 2005. Just like penny stocks, once started to catch up, the rise is very fast and very extensive. Due to the fast rise, it developed into a bubble like most penny stocks in the rising phase due to the herding psychology of unexperienced investors. The author anticipated that Shanghai A will develope further, just like most penny stocks would. The bubble will burst, and the index would crash or at least a big correction within one or two months.

If Shanghai A's bubble did burst, it will create a chain reaction in the world stock markets because most markets are very high and unstable. The author anticipated that Hong Kong market definitely will follow with a crash because HSI ( see fig. 3) has been rising for 6 months in a narrow channel without a correction, so looks like a bubble too. Besides HSI is now dominated by red chips linked closely with the Chinese market.

To guard your significant gain by now, in Hong Kong or elsewhere, you should closely follow the movement of the Chinese market. When you see any sign of trouble, get out as fast as you can, because the fall can be very fast and dramatic.

Thanks for all the info. i've been catching a lot of china articles, and the volume has substantially increased recently.

"I think the truth is: no one knows! Every year people throw out warnings, but until it happens everyone is just speculating."

the thing that spooks me a little, having been caught in the net-meltdown debaucle, is a little reminiscence of 'irrational exuberance'. the news media and greenspan were saying similar things with increasing volume for months ... then one day ....

anyway, i lightened up on another fund fund today, guiness china/hk just to rebalance a little. if there is a significant drop i'll probably add more to my matthews holdings once the bleed stops.

A lot is starting to be written about the A-share market in China and the vulnerability of other chinese related equities, including hong kong. Just this weekend there were several articles about A-Shares rising 150+% in like a year, and it is unsustainable. In a way, there seems to be a swell building on this. so ...

what about the exposure of many of the Matthews funds? I have a couple and am thinking of pairing a little.
any thoughts?

Mostly, I agree. The day after I posted, NPR did a segment on the likelihood of a collapse in the Chinese stock market. Of course, such forecasts are very often unreliable, but they should make us wary -- and I'll sell a bunch if MAPTX should tumble down 10 or 15%, say.

What I'm not sure about is your claim that MAPTX is sufficiently diversified to cushion the blow much. I believe about 30% of the fund is in China stocks, and lots more are tied to the Chinese economy, I expect. What are your reasons?

Same here... I've held for about the same length of time and I am staying for about the same reasons. However, I've been wary about China for the past two years and this could be the year the bubble bursts.

As far as Southeast Asian economies go though, I think they're relatively well diversified (industry wise if not their export destinations) so they won't completely collapse if there is a downturn in the US or China.

That being said, while I don't think they're overbought, I do feel that the risk premiums are way too low for the type of companies we're talking about in these funds (MAPTX, MCHFX, MAKOX and MINDX). I'd feel much more comfortable if other people weren't rushing all their money in here. Of course, that's another one of the reasons they've been performing so well (in addition to the weak dollar and their own growth).

I've been in more than 3 years (116%) and will stay in a while longer yet. The question is, are developing markets overbought, as a recent Motley Fool article claims? I'm staying in because (i) I think China will keep growing, & fuel the region (at least for a while longer) and (ii) I think the dollar will keep falling, and we'll get relatively higher returns for it. But it must be granted that these markets we've gained in have grown suspiciously fast. We could get knocked. Meanwhile, I invested more in MINDX (sister to MAPTX), and it too is moving up fast, and I'm sticking for essentially the same two reasons. Good luck.
